## Direct answer

The **current ratio** measures short-term liquidity:

`Current ratio = current assets ÷ current liabilities`

Current assets include items expected to turn into cash or be used within a year, such as cash, receivables, and inventory. Current liabilities include obligations due within a year, such as accounts payable, short-term debt, and accrued expenses. A higher ratio can suggest more near-term cushion, but it is not automatically better.

## How it works

The ratio compares resources that should be available soon with obligations that must be paid soon. A company with $300 million of current assets and $200 million of current liabilities has a current ratio of 1.5.

The quality of current assets matters. Cash is already liquid. Receivables depend on customers paying. Inventory may need discounts or time to sell. Prepaid expenses may be useful operationally but cannot usually pay debt.

Industry context matters too. A grocery chain may operate with a lower current ratio because inventory turns quickly and suppliers provide trade credit. A cyclical manufacturer may need more cushion because inventory and receivables can become hard to convert during downturns.

## Example

Company A reports $100 million cash, $80 million receivables, $120 million inventory, and $200 million current liabilities. Its current ratio is:

`($100m + $80m + $120m) ÷ $200m = 1.5`

If half the inventory is obsolete, the reported ratio overstates liquidity. If receivables are growing much faster than sales, customers may be paying slowly. The balance sheet ratio should be checked against cash-flow statements and notes.

## Risks

- **Window dressing:** Companies may improve the ratio temporarily near a reporting date.
- **Inventory risk:** Slow-moving or obsolete inventory may not convert to cash at book value.
- **Receivables risk:** Large receivables can signal delayed collections or aggressive revenue recognition.
- **Debt maturity risk:** A near-term debt maturity can dominate the ratio.
- **Too high can be inefficient:** Excess cash or inventory may indicate weak capital allocation.

## Common misconceptions

A current ratio above 1 does not guarantee safety. Timing, asset quality, credit lines, and cash generation still matter.

A lower ratio is not always bad. Some business models run efficiently with fast inventory turnover and supplier financing.

The current ratio is not a profitability measure. It tells you about near-term liquidity, not whether the company earns good returns.
