# Short Selling and Borrow Fees: Calculate the Full Cost of a Short

## Direct answer

A stock short sale normally requires a margin account, a broker-dealer locate before execution, delivery of borrowed shares, and a later purchase of equivalent shares to close the position. The stock borrow fee is the variable carrying charge for access to those shares. It is commonly quoted as an annualized rate but accrues over the broker's chargeable days and valuation basis.

The opening quote is not a fixed contract rate. Borrow supply, short demand, lender recalls, corporate actions, and broker inventory can change the rate or make the stock unavailable. A complete short-sale budget must include price loss or gain, borrow fee, distributions owed to the lender, margin interest, spreads, slippage, commissions, taxes, and possible forced covering.

## From locate to daily carrying cost

Regulation SHO generally requires the broker-dealer to locate a source reasonably believed available for borrowing before executing a short sale, subject to specified exceptions. A locate supports execution and settlement; it does not grant the customer permanent use of the shares. If a lender recalls shares and the broker cannot replace them, the position can be bought in at a time and price the customer did not choose.

Borrow is a supply-and-demand market. Broadly held, liquid shares can be easy to borrow, while small floats, crowded shorts, lockups, events, and unwilling lenders can create hard-to-borrow conditions. The same stock can have different rates or availability at different brokers because inventory, lender relationships, risk limits, and customer pricing differ.

A simplified daily estimate is:

`borrow fee ≈ borrowed-share reference value × annualized borrow rate × chargeable days / day-count basis`.

Actual statements can use daily market values, changing rates, 360- or 365-day bases, settlement treatment, minimum fees, rounding, and calendar-day or business-day accrual. The broker's stock-loan disclosure and statement control. A rising stock can simultaneously increase mark-to-market loss, margin requirement, and the dollar base used for the fee.

If the borrowed stock makes a dividend or other distribution, the lender retains the economic entitlement. The short seller may owe a payment in lieu or other contract adjustment. Its tax treatment can differ from an ordinary dividend and depends on the facts and jurisdiction.

## Full-cost examples

**A profitable price move can still have modest net profit.** An investor shorts 2,000 shares at `$15`, creating a `$30,000` position. At a constant `40%` annualized rate for 30 chargeable days on a 360-day basis, estimated borrow cost is:

`$30,000 × 40% × 30 / 360 = $1,000`.

If the stock falls to `$13.50`, gross price profit is `2,000 × ($15 − $13.50) = $3,000`. If a `$0.25` per-share distribution also creates a `$500` payment in lieu, the result is about `$1,500` before spread, slippage, margin interest, commissions, and taxes.

**Rate and price can move against the short together.** Suppose the first 10 days remain at `$15` and `40%`, producing about `$333.33`. The stock then rises to `$18`, the rate jumps to `120%`, and it remains there for 20 days:

`$36,000 × 120% × 20 / 360 = $2,400`.

Covering at `$18` realizes a `$6,000` price loss. Adding `$2,733.33` of estimated borrow fees and the same `$500` payment in lieu produces a loss near `$9,233.33` before execution, financing, and tax effects. The stock's rise also can increase required margin and trigger liquidation before the original thesis plays out.

For crowding context, 3 million reported short shares divided by 500,000 shares of average daily volume gives `6 days to cover`. This ratio is a rough liquidity comparison, not a deadline or squeeze forecast. Short-interest data are periodic, average volume is historical, and actual covering competes with other order flow.

## Pre-trade checklist

- Confirm the rate is indicative and variable, and record its timestamp.
- Read the day-count basis, valuation time, weekend treatment, posting schedule, and minimum charge.
- Verify locate and current availability, while assuming supply can later disappear.
- Stress both the stock price and borrow rate; adverse moves can reinforce each other.
- Add expected dividends, special distributions, splits, spin-offs, tenders, and merger obligations.
- Calculate margin usage and the broker's higher house requirement for hard-to-borrow stocks.
- Budget spread, market impact, slippage, commissions, margin interest, and taxes.
- Decide what happens after a recall, buy-in notice, rate spike, or reduced availability.
- Treat short-interest percentage and days to cover as delayed context, not live borrow data.
- Reconcile daily shares, market value, rates, days, distributions, and charges to the monthly statement.
- Remember that a naked short position has theoretically unlimited price loss.

## Common misconceptions

- “The opening borrow rate is locked.” It is commonly repriced while the position remains open.
- “An annualized `30%` rate is charged immediately.” Actual accrual depends on days, value, rates, and broker conventions.
- “A successful locate guarantees continued borrow.” Lenders can recall shares and replacement supply can vanish.
- “Borrow fee is the only holding cost.” Distributions, margin interest, execution, and taxes also matter.
- “A falling stock guarantees a profitable short.” A small or slow decline can be consumed by carrying and execution costs.
- “High borrow fees prove the stock is overvalued.” They directly describe lending scarcity and demand, not fundamental value.
- “High short interest guarantees a squeeze.” A squeeze requires actual buying pressure and constrained liquidity; fundamentals can still deteriorate.
- “A put option is a free substitute.” It avoids traditional stock borrow but introduces premium, expiration, volatility, and strike risk.
