Return on Equity (ROE) Explained

Direct answer
Section titled “Direct answer”Return on equity (ROE) measures accounting earnings attributable to common shareholders relative to the common equity used during the period:
ROE = income available to common shareholders / average common shareholders' equity
Average equity is preferable because income accumulates over a period while the balance sheet reports equity at points in time. ROE can help evaluate earning efficiency, but it does not measure stock return, cash return, or value creation by itself.
Align the numerator and denominator
Section titled “Align the numerator and denominator”The numerator and denominator must represent the same owners. If the numerator is net income attributable to common shareholders, the denominator should be average common equity rather than total equity that includes preferred or noncontrolling interests. A simple average uses beginning and ending balances; quarterly averages may be more appropriate after a large issuance, acquisition, spinoff, or repurchase.
A three-part DuPont decomposition explains where ROE comes from:
ROE = net profit margin x asset turnover x equity multiplier
where:
Net profit margin = common income / revenueAsset turnover = revenue / average assetsEquity multiplier = average assets / average common equity
The first component reflects profitability, the second asset use, and the third financial leverage. A high ROE based on margin and turnover has different risk from the same ROE produced by a large equity multiplier.
ROE should also be compared with the return shareholders require and with reinvestment opportunities. Retaining earnings at a high historical ROE does not guarantee the next dollar of equity can earn the same return.
Calculation and DuPont example
Section titled “Calculation and DuPont example”Assume net income is $84m, preferred dividends are $4m, and income available to common shareholders is $80m. Beginning common equity is $400m and ending common equity is $600m:
Average common equity = ($400m + $600m) / 2 = $500m
ROE = $80m / $500m = 16.0%
Using only ending equity would produce 13.3%, even though the same business earned the same $80m. The difference is denominator timing.
Suppose revenue is $1,000m and average assets are $1,250m:
- Net profit margin:
$80m / $1,000m = 8.0% - Asset turnover:
$1,000m / $1,250m = 0.80x - Equity multiplier:
$1,250m / $500m = 2.50x - DuPont ROE:
8.0% x 0.80 x 2.50 = 16.0%
Now hold common income at $80m but suppose repurchases reduce average common equity to $400m. ROE rises to 20.0% without profit growth. If $20m of the original income was a one-time gain, a simplified normalized numerator is $60m, yielding 12.0% on the original $500m average equity.
If the equity multiplier increased from 2.50x to 4.00x while margin and turnover stayed constant, DuPont ROE would rise to 25.6%; that improvement comes from leverage and should be assessed with debt cost, liquidity, and loss capacity.
Interpretation risks
Section titled “Interpretation risks”- Leverage: borrowing can reduce the equity base and amplify both profits and losses attributable to equity.
- Repurchases and dividends: distributions reduce accounting equity and can mechanically raise future ROE.
- One-time earnings: asset sales, tax benefits, reserve releases, and litigation gains can temporarily inflate the numerator.
- Small or negative equity: a tiny denominator creates extreme ratios; negative equity makes ordinary ROE economically misleading.
- Write-downs: impairments reduce current earnings and equity, then may make later ROE appear higher on a smaller base.
- Accumulated other comprehensive income: securities and currency movements can change equity without passing through net income.
- Acquisition accounting: goodwill and acquired intangibles enlarge equity and can depress ROE relative to an internally grown business.
- Cyclicality: peak margins or unusually low credit losses can overstate sustainable returns.
- Cash conversion: high accounting ROE can coexist with weak operating cash flow and heavy reinvestment needs.
- Industry differences: banks, manufacturers, software companies, and utilities use different capital structures and accounting assets.
Review several years, separate operating improvement from leverage and denominator changes, and reconcile equity transactions. Compare ROE with margins, asset turnover, debt, cash flow, ROIC, and P/B using consistent peer definitions.
Common misconceptions
Section titled “Common misconceptions”“The highest ROE identifies the best business.” Extreme leverage, a depleted equity base, or temporary gains can produce a high number.
“ROE is the return earned by the shareholder in the market.” Investor return depends on purchase price, dividends, and sale price; ROE uses accounting equity.
“Ending equity is always the correct denominator.” Period earnings should generally be compared with equity employed through the period.
“A buyback that raises ROE necessarily creates value.” Value depends on repurchase price, financing, alternatives, and future earnings, not the mechanical ratio change.
“ROE and ROIC are interchangeable.” ROE focuses on common equity after financing effects; ROIC evaluates operating returns on debt-and-equity capital under a chosen definition.
