Unit Economics: Contribution Margin, CAC, LTV, and Payback

Direct answer
Section titled “Direct answer”Unit economics analyzes the revenue, variable cost, contribution, acquisition cost, retention, and cash timing associated with one economically meaningful unit, such as a customer, subscriber, order, ride, shipment, or location. Its central question is: does adding another unit create value before shared fixed costs and financing, and how long does recovery of the acquisition investment take?
There is no universal GAAP definition of a “unit,” CAC, LTV, or contribution margin. Companies may define and disclose them differently or not at all. The analyst must reconcile management metrics to audited revenue, expenses, cash flow, customer counts, and footnotes, then test whether the same definition remains valid across periods.
Build the model from the unit upward
Section titled “Build the model from the unit upward”Start by defining the decision unit and cohort. A marketplace may need economics for each transaction and for each buyer; a retailer may need order and store economics; a subscription business often begins with a customer cohort. Mixing units creates attractive but meaningless ratios.
Useful building blocks include:

simple LTV = periodic contribution / periodic churn, assumes constant margin and churn, no discounting, and a geometric customer life.
The shortcut is fragile. Cohort retention is rarely constant; expansion, contraction, reactivation, refunds, bad debt, support, payment processing, fulfillment, incentives, and capital needs may change over customer age. A discounted cohort cash-flow model is usually more informative than one LTV/CAC headline.
Gross margin is not automatically contribution margin. Costs excluded from cost of revenue can still rise with each customer. CAC should also match the acquired cohort: dividing all sales and marketing expense by net customer additions can be distorted by brand spending, account management, reactivations, acquisitions, churn, or a changed customer definition.
Subscription example
Section titled “Subscription example”Assume one subscriber produces $60 of monthly revenue, $15 of direct service cost, and $5 of other variable support and payment cost.
- Gross profit:
$60 - $15 = $45; gross margin:$45 / $60 = 75% - Unit contribution:
$60 - $15 - $5 = $40; contribution margin:$40 / $60 ≈ 66.7% - CAC: $480
- Simple payback:
$480 / $40 = 12 months
If monthly churn is assumed to remain 2%, the crude shortcut gives LTV = $40 / 0.02 = $2,000 and LTV/CAC ≈ 4.17. That result is not a valuation fact. It ignores the time value of money and assumes the current churn, margin, pricing, and cost structure persist indefinitely.
Now stress the model. If contribution falls to $30, payback extends to 16 months. If the first six months have materially higher churn, an average 2% rate can overstate survival and LTV. Cohort tables should therefore show acquisition month, starting customers, retained customers, revenue, contribution, cumulative contribution, CAC, and cash payback over time.
Disclosure and investment checklist
Section titled “Disclosure and investment checklist”- Tie unit revenue and customer counts to 10-K/10-Q totals; explain residuals, acquisitions, currency, and definition changes.
- Reconcile adjusted contribution measures to GAAP and restore recurring costs excluded merely because management labels them corporate or growth investment.
- Distinguish new, returning, reactivated, paid, trial, active, and paying customers. Denominator changes can manufacture improvement.
- Use cohort retention rather than one blended churn figure; inspect revenue retention and customer retention separately.
- Match CAC spending to the acquisition period and cohort, allowing for sales-cycle lag and capitalized commissions.
- Include refunds, promotions, payment fees, losses, support, fulfillment, capacity, working capital, and incremental capital expenditure where economically variable.
- Compare marginal economics with average economics. Early premium customers or dense markets may not represent the next cohort.
- Test price cuts, higher CAC, lower retention, weaker mix, delayed collections, and constrained capacity.
- Bridge attractive unit contribution to company free cash flow after fixed costs, stock compensation, taxes, capital investment, and dilution.
Positive unit economics do not guarantee a valuable stock. Growth rate, market size, fixed-cost discipline, capital intensity, competition, financing, valuation, and per-share dilution determine how unit value reaches shareholders.
Common misconceptions
Section titled “Common misconceptions”- “Positive gross margin proves good unit economics.” Acquisition and other variable costs may still exceed lifetime contribution.
- “LTV/CAC above three is always healthy.” Definitions, timing, discount rate, uncertainty, and capital needs differ.
- “Faster growth fixes negative units.” Scaling a structurally negative contribution can accelerate cash burn.
- “Average economics equal marginal economics.” New channels, regions, and cohorts often cost more or retain less.
- “CAC is sales and marketing divided by net additions.” That shortcut can mismatch spending, timing, churn, and customer definitions.
- “Management’s non-GAAP metric is standardized.” It must be reconstructed and reconciled for each company.
- “Good unit economics guarantee good shareholder returns.” Entry valuation and dilution still matter.
